What is inflation

Inflation

Today, I would like to talk to you about Inflation.

In economics, inflation is a change in some important measure of money which says either real or apparent value is falling. The three most obvious versions of this, each held by some economists to be "real" inflation, are for prices to rise compared to the currency in question, the overall value of that money to fall (perhaps compared to other currency), or for more of that money to be added to the economy.

More specific examples:

  • If the cost of goods and services are getting higher.
  • If the money is worth less, compared to foreign money.
  • If the government increases the money supply, other than just to replace old money it destroys.

I did some calculations online and here's what I get:

Something that cost RM1000 in 1996 will cost RM1213.82 today. Also, if you were to buy exactly the same products in 2006 and 1996, they would cost you $1000 and $823.84 respectively. Imagine that, we have to pay for the same thing 20% more within a span of 10 years. A Honda City worth RM86K today will cost RM 100K++. Believe me, this situation will aggravate in the coming 10 years time, coupled with the fact that there is a consistent petrol hike every year.

Inflation, which hit a six-year high in May 2005, could edge higher before tapering off later this year, Bank Negara governor Tan Sri Dr Zeti Akhtar Aziz was reported as saying to The Sun. What is the rate now? 3.1% ~ 3.2%? That figure is just an average throughout Malaysia, in Penang or Kuala Lumpur or Johor Bahru, the inflation rate is easily 4 ~ 5 %!

So how do we hedge inflation?

Easy, put your money in "something" that would generate return which is higher than the inflation rate. Invest! Most of the unit trust funds offered by Public Mutual gained more than 8% in return per year. There are also some excellent funds which fetch more than 50% of return in a span of 3 years. Which means, you can double your money within 1.44 years!

KUALA LUMPUR: Public Mutual Bhd repeated its feat for the fourth straight year, sweeping 10 out of the 26 awards given out yesterday at The Star/Standard & Poor’s Investment Funds Award Malaysia 2007 to honour the country’s best performing funds.

Last year, it took home half of the total of 18 awards given out.

Public Mutual won in the three- and five-year categories, while OSK-UOB Unit Trust Management Bhd won in the one-year category.

Group awards are presented to companies to reflect consistent performance across all sector categories in the Malaysian unit trust funds industry.

Prudential Unit Trusts Bhd improved its showing with three wins against last year’s two, taking home awards for the smaller companies, fixed income (Islamic) and asset allocation (MYR defensive) categories. Other winners were HLG Unit Trust Bhd, CMS Trust Management Bhd, AmInvestment Group Bhd, RHB Unit Trust Management Bhd, TA Unit Trust Management Bhd and ASM Mara Unit Trust Management Bhd.

Standard & Poor’s managing director Surinder Kathpalia in his speech said 2006 was another year of strong growth for the fund management industry in the country, with improved fund performance, continued growth in the number of funds and net asset values, and a greater variety of asset types.

“Winners this year truly represent the standard of excellence in the Malaysian unit trust market,” he added.

The Star group chief editor Michael Aeria said: “Even without the benefit of statistics, we are well aware of the rapid growth of the unit trust industry; the dynamism and innovativeness of the players are simply too newsworthy to ignore.”

Aeria added that while the best performers in Malaysia’s investment management industry were honoured yesterday, sound investment principles should continue to guide investors amidst the current market exuberance.

Standard & Poor’s Fund Awards are organised in 18 countries around the world. Candidates for the awards are assessed using the Relative Risk-Adjusted Ratio methodology which measures funds’ consistency in outperformance relative to their fund peers.

We are pleasantly surprised to have won the one-year group award. Our best performing fund – the Smart Balanced Fund – was up 52% last year.

We are in the middle of a liquidity rally. In previous rallies, market valuations had gone past 30 times price earnings ratio. Looking at the last seven years, the market breached more than 20 times PE on at least five occasions. Pegging the market at 20 times PE at current valuations would place the KL Composite Index at 1,560 points.

Looking at the performance of local versus overseas funds last year, investors should not be carried away, given that local funds had outperformed regional funds.

For normal asset allocation, an investor should have a 50:50 allocation in local and overseas funds. This is the norm throughout the world.

Thanks for encik something for asking me about this matter. Let me summarized technical detail of Mutual Fund or Unit Trust.

  1. Mutual Fund is a group of selected stocks/bonds that are professionally picked by the fund Manager. The picked stocks/bonds are believed to yield acceptable returns.
  2. The selling price will be charge around 6.7% percent above the Net Asset Value (buying price)
  3. Selling price = the price you have to pay to buy the mutual fund
  4. Buying price(NAV) = the price that you will get when you sell your mutual fund
  5. There is a 1.5% annual fee (depends on type of unit trust) that you have to pay each year.

When will I know that I have actually gained profit?

Mutual fund price is just like usual stock price, which goes up and down everyday. The price is determined at the end of trading period each day. Below is the price table for Public Mutual Funds:

Basically, you will buy your mutual fund using ’sell’ price (right-hand price) and you will sell your mutual fund using ‘NAV/buy’ price (left-hand). To earn profit, the current NAV must exceed the sell price when you bought that fund. From past performance, Public mutual could achieve 6-15% per year.

Example of calculation:

A year ago, I bought RM10000 Ittikal Unit trust with selling price RM 0.7500 per unit. So total unit that I get was 10000 / 0.75 = 13333.33 unit

Yesterday, the NAV/buy price has became RM 0.8004. I decided to sell all my unit trust. So the total money that I get from the selling is 13333.33 x 0.8004 = RM 10672

Basically, I earned RM672 from this investment.

Investment, do it when you are Young!

Something to share:

I knew the concept and importance of investment during 1st year in university. I am glad and awfully thankful to the seniors that provided the valuable exposure which only now, when I am working and financially independent, get to apply what I have learnt into practice. As in those days when my survival solely relied on the PTPTN loan and meager tuition fees from teaching mathematics, I did not have enough money to spare.

Now when I am able and ready to invest, I realized that I had lose out so much due to the compound of interest, which according to Albert Einstein as one of the wonder in the world, in mathematics of course.

A simple scenario would be:

If you plan to have a RM120,000 education fund and have 20 years to raise the fund, let's say you invest in some investments that generates an annual rate of return of 12%, you would need to invest only a little over RM120 a month.

A delay of 5 years, and with 15 years left you will need over RM240 a month. Procrastinate another 10 years, you will have to take almost RM1,470 each month to achieve your target.

For those who had taken the economics subject in uni should be able to do the calculations.

However, it is better to be late than never. I just started investing in another fund under the management of Public Mutual. In fact, I am a certified Public Mutual agent.

For those who doesn't find that the scenario above comprehensive, I will post a table on the power of compound interest for your reference tomorrow.

Mode of investment: RM100 at the beginning of each month. Rate of return is 10% per annum and interest income accrued and compounded monthly. The return is more than 13 fold with a mere RM100 per month. I believe most of you working folks are able to fork out more than that monthly, right?

Now do you realized that the sum is not a major problem? It's just that you need to let the compound interest works its magic, with ample time.
